Decent monitors + DIY Acoustic Panels (can be made ~$20-$30 each).
If you make your own, they are cheaper, and you can make them look nicer. Plus you can customize them as needed. If you need help with DIY stuff, ask or Youtube.
But in general, a crap room will make good monitors sound crap. I made the mistake of buying good monitors and not doing acoustic treatment.

In a word: Both!
You really do need both for it to work.
I got a pair of HS50s from Yamaha for my untreated room and the result was unremarkable if obviously better than hi-fi speakers.
Now after treating the room... Wow! It was like an upgrade to the monitors. I'd risk to say the improvement of the acoustic treatment was even bigger than the monitors.
And all for about 200-250 euro. Plus 300 euro for the HS50s. Total 500 euro. Bingo!
At the time I found a bunch of useful articles and threads on Gearslutz. Top quality stuff. I can try to dig them up if you can't find them.

@Mariosprt- I checked your soundcloud page..Did you mix your songs using HS50's ? your mixes sounds great..is it ok to grab a 5" pair ?

Well first of all, I disagree with you on the quality of my mixes on soundcloud 
They are quite old, I had the HS50s for little time then, and me and my partner in ZeroMikeZulu were still studying mixing at the time.
I had considered the HS80s back then but read people in forums stating that even the 8" wasn't enough for proper bass and that you would be better off with 5" and a proper sub. So I got the HS50s and the panels... and am getting a sub next month, but only because we're making dance oriented music and need to hear the lower frequencies.
That would be my advice: get the 5", you will get 90% of the frequency spectrum. Then if you need that extra low, get the sub at a later time, but it's by no means a necessity.

If you room is somewhat definitive (= you're going to be there for a while) I would always go treatment first, then monitors. There are lots of DIY solutions that are cheaper although not just buy-click-install but they are going to end up having a better performance and a smaller final cost than commercial ones.
Whatever you do, don't just assume you have to put bass traps or broadband panels "here and there" because "that's how it should be, I think". You need some kind of measurement. If you get an Earthworks mic (you can rent one) with your audio interface and a couple good freeware applications you can get a good idea of how the room sounds and then take it from there. At least you are not going blindly putting panels somewhere. That's gonna be a waste of money AND damage your acoustics sometimes rathen than improve it (or replace problems with other problems..often that's what happens).

8" monitors (or a sub) are way too big for a small room, even with treatment.
I would go for a 6.5" speaker and as much treatment as you can fit in the room, especially bass traps.
HS7 would be perfect.

$100-$200 on Auralex Studio foam wedgies and the rest on monitors. Could also make DIY bass traps for $100-$150.

The monitors should definitely take priority. You can perfect the acoustics of the room, but if you go for the cheaper monitors, you'll more than likely end up regretting it.
